It means that the transfer failed because the data could not be written because there is not enough disk space. Since it's a download, it's your disk that's full.

Aren't modern file systems capable of putting multiple small files into the same disk sector?

Sector - yes. Cluster - No. Though NTFS usually can put small files into the $MFT itself, if they fit.
